A normal corporate bond is just a loan to a company. You lend them money, they pay you interest every year (the "coupon"), and they return your money at the end.

 is the same loan — with a bonus attached. Instead of taking your money back at the end, you're allowed to 

swap the bond for a fixed number of the company's shares

"Heads you win nicely, tails you don't lose much." That lopsided payoff is the whole reason convertibles are special — and it's what the entire arbitrage trade is built on.

So on day one the lottery ticket was "out of the money" — Tesla had to climb about 27% before converting paid off. But Tesla's stock is famously wild, and that wildness is exactly what makes the ticket valuable. The more a stock jumps around, the better the odds it eventually blows past $310.

Here's the problem. If you just buy the convertible, you're still partly betting on Tesla going up. Arbitrageurs don't want to guess direction — they want to grab the 

 and pocket it safely, no matter what the stock does.

Buy the convertible bond, and at the same time short some Tesla shares.

 means betting a stock falls — you borrow shares, sell them now, and buy them back later.)

So what's left after you've cancelled out direction? Several quiet little profit streams that don't care which way Tesla goes. That's the whole game.

The hidden option inside a convertible is often priced a little too low compared to what a similar standalone option would cost. You're buying something valuable at a slight discount. That's the basic edge.

2. The rebalancing engine (this is the real magic)

Because of that curve, the number of shares you need to short to stay balanced 

Read that again, because it's the heart of the strategy: 

every time the stock swings, rebalancing your hedge automatically makes you sell high and buy low.

 The more the stock bounces around, the more times you do this, and the more you earn. You are, quite literally, 

The catch: this isn't free. You paid a bit extra upfront for the bond, and time slowly works against you. You only come out ahead if the stock 

actually bounces around more than the price you paid assumed it would.

 So the real bet underneath is simple to state: 

"This stock will be jumpier than the market expects."

 For a stock like Tesla, that's often a smart bet.

While you hold the position, you also collect the bond's 

 from your short sale. Subtract borrowing costs and any dividend you owe on the shorted shares, and you're often 

 — a nice bonus on top of the volatility profit.

The risk hiding underneath: the company goes bust

Remember the "floor" — the idea that even if the stock crashes, you still own a valuable bond? That only holds 

If the company goes bankrupt, the bond can become nearly worthless, and that comfortable floor vanishes beneath you. This is the real danger in convertible arbitrage. It stays hidden in calm times and then bites hard in bad ones — as India's story below shows painfully well.

You might assume pricing a convertible is easy. It isn't — for one specific reason: its value depends on 

 the chance the company defaults. And they're linked in the worst way: a company is most likely to go bust 

So quant teams build pricing models that juggle both at once — how likely the bond is to convert into shares, how likely the company is to default, how jumpy the stock is, and what a fair interest rate is given that default risk. (The best-known recipe simply splits the bond into a "share-like part" and a "loan-like part" and values each with the right level of risk. It's named the 

 if you want to look it up.) The models also handle the fine print most convertibles carry: the company's right to buy the bond back early, the investor's right to sell it back, and so on.

On top of pricing, the desk constantly watches a few 

 — how the position reacts when the stock moves, when the stock gets jumpier, when interest rates change, and when the company's credit improves or worsens. Doing all of this in real time, across dozens of bonds, with borrowed money, is the actual day job. That's why it's considered one of the most quant-heavy strategies in markets.

Leverage: the thing that makes it dangerous

 — often just one or two percent. To turn that into real money, funds 

, frequently 3 to 8 times their own capital.

That's fine in calm markets. But borrowed money cuts both ways: it magnifies the wins 

 the losses. In a crisis, that magnification can wipe a fund out — which is exactly what happened in 2008.

2008: the year it blew up — and 2009, when it paid off

 into this trade. At one point they owned the large majority of all newly issued convertibles. Everyone was doing the same thing, with borrowed money.

Then Lehman Brothers collapsed in 2008. Investors pulled their money out of these funds all at once. To hand back the cash, funds had to 

 — but since everyone owned the same bonds and everyone was selling together, prices crashed. It got worse: the firms that lent out shares for shorting pulled back, and regulators temporarily 

, so funds couldn't even keep their hedges in place. The result: a supposedly "market-neutral" strategy 

But here's the twist. By the end of 2008, convertibles had been beaten down so far that their hidden options were practically 

. Anyone with cash and nerve could buy them at giveaway prices. In 2009, the funds that 

The lesson is worth keeping: convertible arb feels safe day to day, but it's really a form of 

 — you collect small, steady gains, and once in a long while you pay out a huge claim. The danger isn't any single stock going wrong. It's 

everyone running for the exit at the same time, using borrowed money.

India's version: FCCBs and the Suzlon disaster

India doesn't really have a market where an ordinary trader can run this strategy. There's no deep pool of tradable convertibles, and shorting a stock for months on end is hard and expensive here. The Indian version of the convertible is the 

FCCB — a Foreign Currency Convertible Bond

During the 2006–2008 boom, many Indian companies issued FCCBs and set the conversion price 

 their current share price. The thinking was breezy: 

"Our stock will keep climbing, investors will happily convert into shares, and we'll never actually have to repay the dollars."

Then 2008 hit. Share prices crashed far below the conversion price, so 

 The lottery ticket was worthless, and the bonds quietly turned back into plain 

 — now coming due, in dollars, for companies whose cash had dried up. A falling rupee made repaying those dollars even more painful.

October 2012, it failed to repay about $221 million

 of these bonds — India's biggest bond default at the time. 

 were taken to court over the same problem. In 2012 alone, dozens of Indian companies faced a combined 

This is the "floor disappears" risk made real: when a stock sits far below its conversion price, the convertible is only worth its plain-loan value — and if the company can't pay, even that is gone.

For most Indian traders, the practical takeaway isn't to 

 convertible arbitrage (you mostly can't). It's to 

 well enough to recognise when a convertible or an FCCB has quietly become a risky loan dressed up as an exciting equity story.
