Every stock price hides a few simple, repeating traits — cheap, rising, high-quality, small, low-risk — that have quietly paid investors for decades, all over the world. This is the heart of quant investing, in plain English: what a “factor” really is, how you turn it into a strategy, why it earns extra returns, and where it trips up.

 is just a shared feature that explains why some stocks do better than others. To use one, you score every stock on that feature, buy the ones that score best, avoid or short the ones that score worst, and repeat on a fixed schedule. The extra return is real — but it's small, slow, and broken up by long dry spells. Sitting through the dry spell is the hard part. Everything below is how to do it properly.

Picture every student in a school lined up by height. Now line up the same students by exam marks instead — completely different order, same kids. Factor investing does this with stocks: pick 

 trait, line up every stock by it, and lean toward the ones at the good end.

For a long time, people thought only one thing drove a stock's return: how much it moved when the whole market moved. If a stock swings 1.2× as hard as the market, you'd expect roughly 1.2× the reward. That "how much it moves with the market" number has a name — 

 — and for decades it was the only dial anyone turned.

But the numbers kept refusing to fit. Cheap stocks beat expensive ones by more than beta could explain. Small companies beat big ones. Stocks that had been climbing kept climbing. Even calm, boring stocks did better than they were "supposed" to. Each of these patterns is a 

: a trait you can measure, shared by a group of stocks, that tends to line up with how they perform next.

So factor investing is really three moves: pick a trait you can measure, rank every stock by it, and tilt toward the winners and away from the losers — over and over, without letting your feelings vote.

A factor is a rule for spotting a "type" of stock that has tended to beat its peers. Factor investing is buying that type on purpose, by formula — and not panicking when it stops working for a while.

You don't need the full academic story, but the short version explains why today's tools look the way they do. Each famous model just added more dials:

The idea underneath all of them is simple: a stock's return isn't driven by one thing, but by a handful of traits at once — with the market being the most important, but not the only one.

We went from "all that matters is how much you move with the market" to "a few extra traits — cheap, small, rising, high-quality — explain the rest." Every new model just added a dial.

Hundreds of factors have been published, but only a small core has kept working in fresh data, in different countries, over many decades. Start with these.

Cheap stocks (low price next to their fundamentals) tend to beat expensive ones. The oldest, most-studied tilt — and the one with the most painful dry spells.

signal: last 12 months' return, skip the latest month

Recent winners tend to keep winning for a while. Works almost everywhere, but can crash hard when the market suddenly turns.

signal: high profits, low debt, steady earnings

Healthy, profitable, stable companies beat junky ones for the risk you take. A nice balance to value's "cheap for a reason" traps.

 returns for their risk than wild ones — the opposite of what the old "more risk, more reward" rule predicts.

Smaller companies have a long-run edge over giants — weaker than once believed, and tangled up with how hard they are to trade.

signal: past returns beyond what the market explains

Stocks that beat what their market exposure alone would predict — and tend to keep beating it for a while. Closely related to momentum (both back recent outperformers), so not really a separate bet. NSE treats it as its own factor.

Two things to notice. First, these factors often 

. Value tends to struggle at exactly the moments momentum and quality are flying — picture a hot, growth-led bull run, where expensive stocks keep climbing: the cheap-stock (value) bet lags badly, while momentum and quality clean up. So when one factor is stuck in a drought, another is usually carrying you. That's not a problem — it's the whole reason to own several at once. Second, some factors are really the same idea in different clothes ("quality," "profitability" and "careful spending" all just ask 

Five or six factors do almost all the real work: cheap, rising, high-quality, low-risk, small, and high-alpha. They take turns — when one is cold, another is usually hot — which is why you blend them instead of betting on one.

A factor isn't a hunch — it's a recipe you can run the same way every time. Here's the standard one, hiding inside almost every research paper and every "smart-beta" index.

Can't short? Most people can't. Then just keep the "buy the top bucket" half, and accept that you're also holding the whole market's ups and downs on top of the tilt. That's exactly what a smart-beta fund does.

The one mistake that fakes a great strategy:

 using information you wouldn't have had at the time — like a company's results before they were announced, or this month's return to pick this month's stocks. Only ever use what was known 

. Otherwise the backtest looks brilliant and the real money doesn't follow.

Score every stock on one trait, line them up worst to best, buy the best slice, short the worst slice, and rebuild on a schedule. That gap between the slices is the factor. Long-only investors just keep the "buy" half.

05A tiny bit of math (the painless version)

You can run factor strategies with just ranks and buckets. But two small ideas explain what's really going on — and they show up everywhere.

1) What's your portfolio actually made of?

Take any fund's past returns and compare them against the factor returns. The result tells you how much value, momentum, size and market that fund is really carrying:

stock return = a bit of market + a bit of value + a bit of momentum + … + leftover

That "leftover" — the part the factors 

 explain — is the only piece that deserves to be called real skill. A lot of what gets sold as "skill" turns out to be plain factor exposure wearing a disguise.

 (IC) — basically, how well today's score predicts tomorrow's return. Beginners expect it to be near-perfect. It isn't. A monthly IC of just 

 bit more than a coin flip. But spread that wafer-thin edge across hundreds of stocks and thousands of trades, and it adds up to a real return. Factor investing isn't about nailing each stock — it's about being right slightly more often than not, again and again.

 a signal is — and a "good" one is barely better than a coin toss. Volume and discipline turn that sliver into a premium.

06Why does it pay? Three possible answers

Why would a trait pay you anything at all? There are three explanations, and a good investor keeps all three in mind.

That last problem even has a nickname: the 

. So many "factors" have been published that researchers now think most of them are flukes. The fix is a higher bar: insist on a sensible reason a factor 

 work before you trust any backtest, and check that it also worked in other time periods and other countries. The handful in section 3 pass that test. Most of the zoo doesn't.

A factor pays either because it's truly risky, because people keep making the same mistake, or because someone got lucky with the data. The first two are worth owning; the third is a trap. No sensible story? Assume it's the trap.

Let's make this concrete. I built a 20-year, 200-stock practice market, then ran the value recipe on it: each month, rank every stock, buy the cheapest fifth, short the most expensive fifth, stay market-neutral, rebalance monthly, and charge realistic trading costs. The data is made-up on purpose — the point is to show the 

, not to predict returns. The real edge comes from decades of research, not from a simulation I get to control.

And I deliberately built in a brutal three-year stretch where value stops working — a "value winter," like the one real value investors lived through in the late 2010s — so the result is honest, not flattering.

A clean factor strategy makes a small, steady gain most of the time — then occasionally falls down a well for three years. The math only works if you keep rebalancing through the well, which is exactly when every instinct screams at you to quit.

08Mixing factors — and the four quiet killers

Because factors take turns, the most reliable upgrade is to own several at once. Hold value 

 low-vol together, and their bad patches partly cancel out: when value is freezing, momentum or quality is often keeping you warm. You give up a little of any one factor's best years in exchange for a smoother ride you can actually stick with — which, after section 7, is the trade that keeps you in the game. Two ways to mix them: build one portfolio per factor and average them, or score each stock on every factor, add the scores, and sort once. The second is usually tidier — it avoids buying a stock that's cheap but terrible on everything else.

Now the part the brochures skip. Four things quietly drain a factor's edge:

Blend several factors so their bad years don't line up — that's the closest thing to a free lunch here. Then respect the four things that eat the edge: too many people doing it, too much money in it, signals fading after they're known, and the itch to time the rotation.

The costs that decide whether it survives real life

Section 7 showed costs eating a fifth of the gross return. In India, here are the frictions to price in 

how often a strategy trades changes your tax bill.

 A fast-trading momentum strategy keeps booking gains at the higher 20% short-term rate. A slow-moving quality or low-vol tilt lets more gains age past a year into the gentler 12.5% rate. Two strategies with the same gross return can leave you with very different amounts after tax — purely because one trades more. (Rates and limits change with every Budget, so check the current numbers, and this isn't tax advice.)

You can buy Indian factors off the shelf — momentum, low-vol, quality, value, and ready-made blends — through cheap index funds or ETFs, with no shorting and no tech. Just price in STT, trading impact, and especially the tax gap between fast-trading and slow-trading factors first.

If you remember one thing: factor investing is really a test of 

 dressed up as a test of math. The hard part was never the formula — it's holding on through the value winter in section 7 without blinking.

A sensible path. First, find out which factors you already own (run the comparison from section 5 on your own portfolio — you may be more "momentum" than you realise). If you want deliberate exposure, pick a 

 over a single bet, get it through a cheap index fund or ETF before you ever dream of doing long–short yourself, size it so the inevitable drop won't scare you out, and choose a rebalancing rule you'll actually stick to. The reward goes to whoever is still holding when the dry spell ends.
