When Company A announces it will buy Company B, the target's stock almost never jumps all the way to the offer price. It settles a little below and stays there until the deal closes. That stubborn little gap is called the 

The trade sounds almost too simple: buy the target below the price someone has already agreed to pay, wait for the deal to close, collect the difference. The catch is in the word 

. The spread exists precisely because the deal might 

 close — and if it breaks, the stock collapses back toward where it traded before anyone made an offer. You are being paid to absorb that risk. Everything quantitative about this strategy flows from one question: 

is the spread big enough to compensate for the chance the deal dies?

Think of the target's post-announcement price as a probability-weighted average of two futures:

Current price  ≈  P(deal closes) × Deal value +  P(deal breaks) × Break price


Rearranging that equation lets you back out the 

P(closes)  ≈  (Current price − Break price) ÷ (Deal value − Break price)


This single formula is the spine of the entire strategy. The arbitrageur's job is not to read this probability off the screen — it's to form a 

 estimate of the true probability than the crowd, and bet when the two diverge.

Historically, the base rate is encouraging: a large majority of announced deals — commonly cited around 90% — eventually complete. That's why target stocks usually trade just 

 below the offer: the market correctly assumes most deals go through, and prices a small premium for the minority that don't.

Two flavours of deal (and they trade completely differently)

The structure of the offer decides how you actually put the trade on. This is the part most beginners get wrong.

When the acquirer offers a fixed amount of cash per share, your payout is locked. You simply 

 and wait. Your maximum profit is capped at the offer price; your downside is the break price.

Stock-swap deals — long the target, short the acquirer

 at a fixed exchange ratio, the value you'll eventually receive 

 with the acquirer's share price. Buying the target alone is not arbitrage — it's an unhedged directional bet on the acquirer.

Real example #1 — Microsoft / Activision Blizzard (a cash deal that closed)

This is the cleanest teaching case of the last decade.

 On 18 January 2022, Microsoft announced it would acquire Activision Blizzard (ticker: ATVI) for 

 worth roughly $68.7 billion. Because it was all cash with no share component, the payout was effectively fixed at $95.

 The stock jumped on the news but stopped well short of $95. Through 2022 it traded in the high-$70s to low-$80s — for instance, around $78 in mid-2022. A buyer at ~$78 stood to make roughly 

 The deal drew intense antitrust scrutiny from the US FTC, the EU, and the UK's competition regulator, all worried about Microsoft's power in cloud gaming. Every lawsuit or regulatory block sent ATVI down; every favourable ruling sent it back up. The stock effectively became a live betting market on the deal's odds.

 Suppose you estimated the "break price" (where ATVI would fall if the deal died, accounting for the weak 2022 market) at about 

. With the stock at $78 and the offer at $95:

MarketImplied P(closes) = (78 − 60) ÷ (95 − 60) = 18 ÷ 35 ≈ 51%


In other words, at $78 the market was pricing only about a coin-flip chance of completion. If your own research said the deal was 

 likely than that to clear — which is exactly what Warren Buffett's Berkshire Hathaway concluded when it built a stake of around 9.5% of the company — then the spread was a buy.

 After Microsoft made concessions, the deal finally closed on 

. Holders were cashed out at $95. As regulatory clarity improved, the implied probability climbed toward 100% and the spread melted away.

 cash deal → buy and hold → return capped at the offer → the whole game is judging completion odds and how long your capital stays tied up.

Real example #2 — PVR / INOX (a stock swap that closed)

India's largest multiplex merger is the perfect contrast, because it was an 

 On 27 March 2022, the boards of PVR and INOX Leisure approved an all-stock amalgamation of INOX into PVR. The terms: 

3 shares of PVR for every 10 shares of INOX

. The combined entity, PVR INOX Ltd, would run roughly 1,500+ screens and dominate the Indian multiplex market.

 Both stocks surged. The next trading day INOX hit a record high near ₹563 (+20% intraday) and PVR touched a 52-week high around ₹2,010. By the 28 March close, PVR settled near 

 You cannot just buy INOX and wait — what you'll receive is 

, whose value moves every day. The clean trade is the pair:

For every 10 INOX shares you buy, short 3 PVR shares.

Now plug in the 28 March closing prices to find the spread per INOX share:

Deal value of 1 INOX share = 0.3 × PVR price = 0.3 × 1,883.5 = ₹565.05
INOX trading at            = ₹535.50
Gross spread               = 565.05 − 535.50 ≈ ₹29.55  (about 5.5%)


That ~5.5% gap was the market's price for deal-completion risk plus the ~11-month wait. As the deal cleared each regulator, the spread compressed toward zero.

 The deal needed the Competition Commission of India (the obvious antitrust concern given the combined market share), SEBI, and the National Company Law Tribunal. SEBI cleared it around June 2022; the NCLT Mumbai bench approved the scheme on 12 January 2023; the record date was set for 17 February 2023; and on 22 February 2023 PVR issued about 3.67 crore new shares to former INOX holders per the swap ratio. INOX was then delisted and the spread fully converged.

 against the business itself → you're harvesting the spread, not betting on cinemas.

Real example #3 — Sony / Zee (the deal that broke)

Every honest guide to merger arb needs a funeral. This is it.

 In December 2021, Sony's India unit (Sony Pictures Networks India) and Zee Entertainment Enterprises (ZEEL) agreed to merge into a roughly 

 media giant, with Zee's Punit Goenka slated to lead the combined company. Hopes for the deal drove a large rally in Zee's shares through the second half of 2023.

 Trouble piled up: disagreement over who would run the merged entity (sharpened by a SEBI investigation into Goenka), more than twenty unresolved closing conditions, and repeatedly missed deadlines. On 

, after a grace period expired without an agreed extension, Sony formally terminated the deal.

 This is the part that matters for arbitrageurs. When termination reports hit in early January 2024, Zee cratered — falling as much as 13% intraday in a single session, to around ₹242 — and the stock gave back the gains it had built on merger optimism. Both sides then demanded break-up fees from each other and ended up in arbitration in Singapore (eventually settled with no cash changing hands). Anyone holding Zee as a "sure thing" merger bet ate a brutal, fast loss.

. You collect a few percent if the deal closes; you can lose 20%+ in a day if it breaks. That asymmetry is the entire risk profile of the strategy — and the reason it must be managed quantitatively.

How quants actually make money (the part the arithmetic hides)

Understanding merger arb takes no statistics. 

 is one of the more quantitatively demanding strategies in markets. Here's where the math actually enters.

1. Estimating P(closes) better than the market

The implied-probability formula gives you the market's guess. Your edge is a 

 guess. Quant desks build statistical models — logistic regression, gradient-boosted trees, hazard models — trained on decades of historical deals, using features such as:

The model outputs a completion probability for each live deal. You bet where your model materially disagrees with the market-implied number.

A 6% spread that takes two years is worse than a 3% spread that closes in four months. What you care about is the 

Annualized return ≈ (Spread %) ÷ (Expected time to close in years)


But "time to close" is itself uncertain. Quants model it with 

 — estimating not just the expected duration but its full distribution, because a deal that drags is statistically more likely to break.

3. The payoff is asymmetric, so sizing is a math problem

You win small and lose big. Equal-weighting every deal will eventually blow you up on a single break (see: Zee). Position sizing uses 

 to size each bet according to its edge and its downside, keeping any single break survivable. Risk-of-ruin math, not gut feel, sets the position size.

4. Breaks are correlated — the hidden killer

The most dangerous assumption is that deal breaks are independent. They are not. A credit crunch, a market crash, or a shift in the regulatory regime can break 

 (2008 is the textbook example, when financing dried up and deals collapsed together). So serious merger-arb books are constructed with a 

, not just standalone probabilities. This portfolio-level modelling — correlation matrices, scenario stress tests, factor exposure — is where the strategy becomes genuinely quant rather than arithmetic.

5. Stock swaps carry embedded optionality

A plain swap gives a static hedge ratio (the 0.3 in PVR–INOX). But deals with 

 contain options. Pricing and hedging those requires derivatives math — you may need to 

 a position whose effective ratio changes with the acquirer's price.

6. The honest mental model: you are selling insurance

. You collect a steady stream of small premiums (spreads) and occasionally pay out a large claim (a break). The return distribution is 

 — many small wins, rare big losses. That is structurally identical to writing insurance or selling credit protection, which is why merger-arb returns tend to suffer in exactly the same environments where credit spreads blow out. The India execution reality (read this before you trade it)

The textbook stock-swap arb assumes you can short the acquirer and hold that short for many months. In India, the short leg is the binding constraint:

The practical consequence: the clean, hedged institutional version of this trade is largely the domain of funds and prop desks. A retail trader who simply buys the target and hopes is 

 doing arbitrage — they're carrying full deal-break risk with none of the hedge. 

 are far more accessible to individuals, because there's no short leg at all.

 you can: research deal mechanics and regulatory risk seriously, diversify across many deals, size positions to survive breaks, and access the hedging instruments a given deal requires.

 you're putting a large slice of capital into a single "sure thing" merger. That's not arbitrage — it's a concentrated bet on a binary event with a fat downside.
